So, what is an annual incentive plan?&nbsp;<\/p>\n\n\n\n<p>In what follows, we will answer that question, among others. Annual incentive plan: Introduction<span class=\"ez-toc-section-end\"><\/span><\/h2>\n\n\n\n<p>An annual incentive plan (AIP) is a compensation system that rewards employees who have achieved certain performance objectives within a defined performance period (usually a year). In other words, AIPs are a <strong>performance-based<\/strong><strong> reward system.&nbsp;<\/strong><\/p>\n\n\n\n<p>AIPs have become a standard way to align the goals of an organization with those of the employees. When a company is looking to increase sales by 10%, for example, it will transfer this strategic goal to various specific (measurable and objective) performance metrics for its employees.&nbsp;<\/p>\n\n\n\n<p><strong>More often, AIPs are used for the company\u2019s executives<\/strong> \u2013 those who have a direct obligation to achieve strategic goals. Consequently, it is seen as a good way to retain top talent by compensating them well.&nbsp;<\/p>\n\n\n\n<p>Performance goals for AIPs can be <strong>financial<\/strong> (profit, revenue, etc.) or <strong>non-financial<\/strong> (talent development, environmental, health and safety, etc.). Generally, these metrics are <strong>objectively defined<\/strong> such that employees can know what to expect at the end of the period (usually a year).&nbsp;<\/p>\n\n\n\n<p>There are different types of incentives for meeting performance goals. Payouts are often <strong>financial rewards<\/strong> \u2013 cash (often a percentage of base salary) and stock options. However, there are other <strong>non-financial rewards<\/strong> like free training and development, paid time off, more work flexibility, among others.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"2_Annual_incentive_plan_vs_bonus\"><\/span>2. Annual incentive plan vs bonus<span class=\"ez-toc-section-end\"><\/span><\/h2>\n\n\n\n<p>Whether there is a difference between these two depends on how we define a bonus.&nbsp;<\/p>\n\n\n\n<p>According to <a href=\"https:\/\/www.business.com\/articles\/employee-bonuses\/\">Business.com<\/a>, a bonus is \u201cany compensation in excess of an employee\u2019s base salary or hourly wage.\u201d With this definition, an annual incentive plan will be a form of bonus.&nbsp;<\/p>\n\n\n\n<p><a href=\"https:\/\/www.investopedia.com\/terms\/b\/bonus.asp#:~:text=Key%20Takeaways-,A%20bonus%20is%20a%20financial%20compensation%20that%20is%20above%20and,%2C%20referral%2C%20and%20retention%20bonuses.\">Investopedia<\/a> divides employee bonuses into <strong>incentive bonuses<\/strong> (signing up bonuses, referral bonuses, retention bonuses), <strong>holiday bonuses<\/strong> (handed out during the holiday season), and <strong>performance bonuses<\/strong> (annual cash bonuses, etc.).&nbsp;<\/p>\n\n\n\n<p>Comparing AIPs to these specific bonuses can give us more insights into how they differ from them.&nbsp;<\/p>\n\n\n\n<p>The major difference between bonuses in general and AIPs in particular is that the latter are mainly <strong>non-<\/strong><strong>discretionary<\/strong>. While bonus decisions can be discretionary (who deserves it or not, as in the case of performance bonuses), AIPs are based on <strong>very specific and measurable objectives that are known in advance.&nbsp;<\/strong><\/p>\n\n\n\n<p>Also, while some bonuses are paid to all employees based on overall company performance (we exceeded revenue goals by 100%, for example), AIPs are often for executives who have met some measurable performance goals.&nbsp;<\/p>\n\n\n\n<p>Furthermore, some bonuses are not tied to any specific results (the holiday bonus, for example). <strong>All AIPs are tied to specific results<\/strong> that relate to the company\u2019s short-term goals.&nbsp;<\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"3_Common_performance_targets_used_in_an_annual_incentive_plan\"><\/span>3. Common performance targets used in an annual incentive plan<span class=\"ez-toc-section-end\"><\/span><\/h2>\n\n\n\n<p>As we have seen, at the very heart of employee annual incentive plans are specific and measurable performance targets. These targets are in the form of objective metrics, which is why AIPs are traditionally non-discretionary (sales either improved by 10% or they didn\u2019t).&nbsp;<\/p>\n\n\n\n<p>Nevertheless, performance metrics are of various kinds.&nbsp;<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Financial_performance_metrics\"><\/span>Financial performance metrics<span class=\"ez-toc-section-end\"><\/span><\/h3>\n\n\n\n<p>Financial metrics remain the most popular. According to <a href=\"https:\/\/www.fwcook.com\/content\/documents\/Publications\/22-12-05_FWC_2022_AIP_Top_250_Final.pdf\">FW Cook<\/a>, an executive compensation consulting firm, financial metrics include <strong>profit, revenue, cash flow, returns,<\/strong> and others like <strong>cost\/expense management<\/strong> and <strong>inventory turnover.<\/strong>&nbsp;<\/p>\n\n\n<div class=\"wp-block-image\">\n<figure class=\"aligncenter\"><img decoding=\"async\" src=\"https:\/\/lh7-us.googleusercontent.com\/docsz\/AD_4nXcrF4BLwAvfAKmd7OMeiUd6z4MyNoITwHSPCzuhSKyib3cU9AICc3jxFkBG-UoKo_4W6DUjbLAOW8hwBIvkLb-urFhBvH-NICP_9TTQbtyB1gAXQ9Ludpe66afwOi935SSjVn0NFkybEEDxsL6ajlHobDPS?key=qJ9t089GdV8wAu07pWDRkQ\" alt=\"\" \/><\/figure><\/div>\n\n\n<p>In 2022, 93% of companies that use non-discretionary (formulaic) plans used profit metrics, 57% of them used revenue, 29% used cash flow, 11% used returns (returns on equity and assets being the most popular), and 20% of them used other financial measures.&nbsp;&nbsp;<\/p>\n\n\n\n<p>They also note that pre-tax profit measures like EBIT, operating income, or EBITDA are more common (61% of companies use them) than after-tax measures like EPS (used by 41%) and margin measures (12%).<\/p>\n\n\n\n<p>It should also be noted that companies don\u2019t typically use just one metric. <strong>They can combine multiple <\/strong><strong>financial metrics<\/strong><strong>.&nbsp;<\/strong><\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Non-financial_performance_metrics\"><\/span>Non-financial performance metrics&nbsp;&nbsp;<span class=\"ez-toc-section-end\"><\/span><\/h3>\n\n\n\n<p>As the name implies, these metrics focus on performance indicators that are not directly measured in financial or monetary terms.&nbsp;<\/p>\n\n\n\n<p>Some common non-financial metrics include:&nbsp;<\/p>\n\n\n\n<ul>\n<li>Health and safety goals<\/li>\n\n\n\n<li>Employee training and development goals<\/li>\n\n\n\n<li>Environmental, Social, and Governance goals<\/li>\n\n\n\n<li>Customer satisfaction goals<\/li>\n\n\n\n<li>Management by Objective (MBO) goals<\/li>\n\n\n\n<li>Key performance indicators (KPIs)<\/li>\n\n\n\n<li>Diversity and inclusion goals<\/li>\n\n\n\n<li>M&amp;A synergies goals<\/li>\n<\/ul>\n\n\n\n<p>The chart below by FW Cook also shows that non-financial performance metrics can be designed for individuals as well as for teams. The latter was even used more than the former in 2022 (58% to 43%).&nbsp;<\/p>\n\n\n<div class=\"wp-block-image\">\n<figure class=\"aligncenter\"><img decoding=\"async\" src=\"https:\/\/lh7-us.googleusercontent.com\/docsz\/AD_4nXe2mJ639W4J7QWaipJaGn0jQl8sU3q3DDN4xEc3bjR2dE896kNFPsQgt2IzDvgdXl-igD0MOeBZZRqDAUAoYq-duUqJRTn9e5m8nwD-813FxUAqpkGgCSX2KgCGJRuZknrE01JFUCPwGdUfFmd3068KsSMJ?key=qJ9t089GdV8wAu07pWDRkQ\" alt=\"\" \/><\/figure><\/div>\n\n\n<p>Importantly, the chart also shows that 78% of companies that use formulaic plans employ non-financial performance metrics of one form or the other (individual or team-wide).&nbsp;<\/p>\n\n\n\n<p>We noted above that companies can combine different financial metrics in an AIP. <strong>They can also combine various <\/strong><strong>non-financial<\/strong><strong> measures and even use both.&nbsp;<\/strong><\/p>\n\n\n\n<p>They do this through the weighing of metrics. For example, profit increasing by 10% can have a 50% weight while diversity and inclusion improving by 10% can have a 30% weight and ROE increasing by 10% can have a 20% weight.&nbsp;<\/p>\n\n\n\n<p>The FW Cook survey found that <strong>financial measures tend to have a higher weight.<\/strong> In 2022, 80% of the total metrics were financial, with profitability measures dominating (51%).&nbsp;<\/p>\n\n\n<div class=\"wp-block-image\">\n<figure class=\"aligncenter\"><img decoding=\"async\" src=\"https:\/\/lh7-us.googleusercontent.com\/docsz\/AD_4nXf4eatJe3D-rG0MRChOMF0V2IvM2hJ_53OnhjOpmWUgy8EtbGVU0aq_YDQsINl6acgBmmVfKtoN0-xB-79Zv1xcjMgnmvZxCGxYlNJGBVaZjzI3qVAVFMdp6cfsszSa-Cmd9yGq69Jpd_mMhHekwn00UTk?key=qJ9t089GdV8wAu07pWDRkQ\" alt=\"\" \/><\/figure><\/div>\n\n\n<h3 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Threshold_target_and_maximum_payout\"><\/span>Threshold, target, and maximum payout<span class=\"ez-toc-section-end\"><\/span><\/h3>\n\n\n\n<p>It is only in very rare cases that employees must meet 100% of the target before they can get any payout.&nbsp;<\/p>\n\n\n\n<p>Most companies set a <strong>threshold <\/strong><strong>payout<\/strong> which is the payout that employees will get once they have met a certain percentage of the metrics.&nbsp;<\/p>\n\n\n<div class=\"wp-block-image\">\n<figure class=\"aligncenter\"><img decoding=\"async\" src=\"https:\/\/lh7-us.googleusercontent.com\/docsz\/AD_4nXfTae6H3IU9TMor4YQXwfCrpIQo8sjhQ5llZtw7bIF5dRwBWTHfeWCCq0x47ojkZkMgf3pfx7a-fqasBebbOMIT2ufEYI8Hxi_8HPUVEVy6hkG94JgtFzB8Hix4xHy66ZocBAcEAkxsobFMmKt_xXGUvzI?key=qJ9t089GdV8wAu07pWDRkQ\" alt=\"\" \/><\/figure><\/div>\n\n\n<p>As seen in the chart above, in 2022, 35% of companies will make no threshold payment while 34% will make a threshold payment that is equal to 50% of the target.<\/p>\n\n\n\n<p>The annual incentive target payment is what the company pays for expected or typical performance. And as we have seen, this is often the feature that distinguishes AIPs from bonuses.&nbsp;<\/p>\n\n\n\n<p>Non-formulaic AIPs include \u201ccompletely discretionary bonus determinations, scorecards without assigned metric weightings or a determinative payout formula disclosed, or other plans with limited disclosure surrounding plan mechanics.\u201d<\/p>\n\n\n\n<p>These types of bonus plans are discretionary since they <strong>depend on the subjective examinations of those involved<\/strong> (often a compensation committee). Consequently, employees may not know what will in the end determine their payout.&nbsp;<\/p>\n\n\n\n<p>Nevertheless, it is important to state that <strong>discretionary<\/strong><strong> AIPs are still a small minority<\/strong>.
